Abstract

The wide fluctuations in interest rates that have occurred in recent years have led to the creation of numerous instruments that serve as hedges against interest rate risk. Among them are ‘caps’, ‘floors’ and other’ swaptions’, which are all options on the term structure of interest rates. 1 When an interest rate option is exercised, it is settled in cash, which means that there is no delivery of the underlying asset; instead, a sum of money is paid by the seller (issuer) to the holder of the option. Interest rate options differ from options on government bonds (Treasury Bonds and Bills in the United States, Obligations Assimilables du Tresor (OATs) in France, and so on) for which, in the event of exercise, the seller of the option delivers the underlying asset (the bond) against the payment of the exercise price. They also differ from the option clauses tagged on to some modern forms of bond, such as callability (early repayment at the option of the issuer of the bond), or puttability (repayment at the option of the holder of the bond). These were discussed in Chapter 10. However, all these securities are contingent on the term structure of interest rates.
